Payroll management is critical for employee satisfaction and legal compliance. Learn how to handle it correctly.
Payroll Compliance is Critical
Payroll errors can result in penalties, fines, and legal issues. Ensure you're compliant with federal, state, and local regulations.
Essential Payroll Steps
1. Obtain an EIN
Get an Employer Identification Number (EIN) from the IRS. This is required for reporting taxes and other documents to the IRS. It's free and can be obtained online instantly.
2. Classify Workers Correctly
Determine whether workers are employees or independent contractors. Misclassification can lead to significant penalties. Employees receive W-2s, while contractors receive 1099s.
3. Have Employees Complete Forms
New employees must complete Form W-4 (federal withholding), Form I-9 (employment eligibility), and state withholding forms. Keep these forms on file for the required retention period.
4. Calculate Gross Pay and Deductions
Calculate gross pay based on hours worked or salary. Deduct federal income tax, Social Security, Medicare, state taxes, and any voluntary deductions like health insurance or retirement contributions.
5. Pay Employer Taxes
Employers must match Social Security and Medicare taxes and pay federal and state unemployment taxes. These must be deposited according to IRS schedules—monthly or semi-weekly depending on your tax liability.
6. File Payroll Tax Returns
File Form 941 quarterly to report income taxes, Social Security, and Medicare. File Form 940 annually for federal unemployment tax. State requirements vary, so check your state's regulations.
7. Provide Year-End Forms
Issue W-2 forms to employees and 1099 forms to contractors by January 31. File copies with the Social Security Administration and IRS. Late filing can result in penalties.
